Most employers with 50 or more employees are paying more in payroll taxes than they need to. Not because they are doing anything wrong, but because their benefits are not structured in a tax-efficient way. A Section 125 plan is one of the most effective and underused tools available to fix that.
What Is a Section 125 Plan?
A Section 125 plan, also called a cafeteria plan, is an IRS-approved benefits structure that allows employees to pay for certain qualified benefits using pre-tax dollars. When premiums are deducted before taxes are calculated, it reduces the employee’s taxable income and, importantly, reduces the employer’s FICA tax liability as well.
FICA taxes fund Social Security and Medicare. Employers currently pay 7.65% on every dollar of employee wages. By reducing the taxable wage base through pre-tax benefit contributions, employers reduce what they owe in FICA directly.
How Much Can You Save?
The math is straightforward. For every dollar an employee contributes to a qualified benefit pre-tax, the employer saves 7.65 cents in FICA taxes. For a company with 100 employees each contributing $5,000 annually, that is $38,250 in annual FICA savings for the employer alone.
On the employee side, each participating worker typically saves around 30% in combined federal, state, and local taxes on their benefit contributions. For an employee paying $5,000 a year in health premiums, that can mean $1,500 or more back in take-home pay per year.
Does It Require Changing Your Existing Benefits?
No. A Section 125 structure layers on top of whatever benefits you already offer. There is no requirement to change carriers, coverage levels, or existing plan designs. It is a change in how premiums are processed, not in what employees are covered for.
Is It Complicated to Set Up?
Not with the right partner. The IRS requires a written plan document and proper administration, but for most employers the implementation process is straightforward and can be completed in a matter of weeks.
